Understanding Futures Trading
Futures trading is a way of trading by predicting future price movements of an underlying asset (e.g., napa cabbage, stocks, indices), through which investors can make gains or suffer losses depending on price movements.
The key points of futures trading can be summarized as follows:
1. Definition of futures trading: A futures contract is a promise to trade an underlying asset at a predetermined price at a specific point in the future, based on a prediction of its price movement. Through this contract, traders can buy or sell depending on whether they expect the price to rise or fall.
2. Napa cabbage example:
・ Predicting the cabbage price: If cabbage costs 5,000 won, a person who expects the price to rise by year-end agrees to buy cabbage, while a person who expects it to fall enters into a contract to sell.
・ Settlement of the futures trade: If the cabbage price rises to 7,000 won on November 30, the person who agreed to buy at 5,000 won makes a profit of 2,000 won per head, while the farmer who agreed to sell suffers a loss of 2,000 won per head.
3. Futures sellers and buyers:
Sellers sell futures because they expect prices to fall, and buyers buy futures because they expect prices to rise.
For example, a cabbage farmer worried about rising prices may, to reduce losses, hand over a deal to sell at 5,000 won to another farmer.
In this case, the new farmer takes over the deal by paying 1,000 won per head, so that the original farmer does not have to bear the loss on the existing deal.
Here, the original farmer is the seller and the new farmer is the buyer.
4. Futures markets:
Various types of futures are traded on the Korea Exchange (KOSPI 200 futures, etc.), and investors trade futures by predicting future movements in economic indicators or asset prices.
For example, a person who expects the KOSPI 200 index to rise buys, while a person who expects it to fall sells.
Futures trading is used by investors as a tool to spread risk or pursue returns. Depending on the accuracy of their predictions, it can produce high returns, but it is also a high-risk form of trading that can cause equally large losses.
